Hey moonknight,
I've used both Ubuntu and Sabayon live linux versions on a USB Stick before in persistent mode. They are both very nice. I've also used OpenSuSe briefly on a USB Stick. Give one of those three a try though!

I had some problems with my USB stick becoming corrupt after a couple of persistent uses. Have you experienced that yet?

Sounds similar to my problem. Not sure if it is Linux or the USB Keys not able to handle a constantly changing filesystem.

It sounds like DSL is perfect for you. A lot of the "nicer" desktops, like KDE and Gnome are huge, so the trick is finding a nice small desktop.
